You can edit that file on MAC using muCommander or by unhidding files in your OS but you will lost all files on your iPod and after connecting to MAC to put music back to your iPod iTunes will revert all settings to standard ones. Have no idea why... will try to work it out.
GOT IT.
You have to edit this file using some HEXEDIT tool like http://hexedit.sourceforge.net/ and then hard reboot just like in a pdf above and you are done ... my iPod sounds very loud even when volume is set to 1/10 of volume bar.
1) download hexedit for osx
2) open file iPodSettings.xml using hexeditor
3) on right side of the hexedit window find "216" and change it to something bigger (I did 400, I believe it should be dividable by 8 )
4) save file
5) press and hold volume "-" button and sleep button simultaneously
6) when you see apple logo after reboot quickly disconnect iPod from computer
7) DONE

Has anyone actually got this working?
I've tried it on my Nano and everytime I do the reset then (quickly) unplug it, when it reboots and is reconnected it iTunes, it complains about not being to be read and that it requires a factory restore.
This is on the 1.1 firmware - tried it 3 times, following the instructions, none of which seem to work.
Thoughts please?

This method is failed.
Doesnt work neither for me.
When i reboot, i have the same volume limit (also in .xml file)
