I was thinking of getting the MBA 13" with 1.86, 2GB Ram and 256GB

Can I load a 12 GB BootCamp partition with Win XP and load COD4, or should I order 4 GB Ram, I was looking at getting a Refurb for just around $1,299


Also I will need to use my exteranl 500GB for iTunes since I have roughly 480GB in iTunes?

Windows XP is not supported by new MBAs. I suggest you to buy Windows 7 if you want to run Boot Camp. I would go for 4GB of RAM as it is not upgradeable.

You could put the most used data in the MBA's SSD but if you have 480GB, then there is no way you could fit all that in MBA.

Does XP run ok in MBA with Parallels? Between Parallels and XP, how big a partition is needed? Or better stated, how SMALL a partition can you get away with? The SSD is awfully small!

XP should run fine in Parallels. With Parallels, you don't even need to create a new partition. IIRC Windows XP doesn't take much space so Parallels + XP should only take couple of GBs (XP requires at least 1.5GB according to MS).

With Parallels you can also set to a minimum disk space and have it expand as needed, Parallels does all the work, works great...

I downloaded cod4 (nearly 7GB's) on the app store and it plays great on base 13. Maybe you don't need bootcamp.
