I have mac mini (the generation before this one) and I've always used it as a server without display and keyboard/mouse. I just remote desktop in to do everything. But now I want to reinstall Lion, how can I do this?

Target Disk Mode is probably the best way to do it.
If you are only upgrading you can create and upgrade pkg

How does it work? Do I connect the mac mini in target disk mode and then insert an OSX cd in my main computer? You can install OSX in a target mac? Are you sure?
And then how I would I set it up after it's done reinstalling?

What you will need to do is boot the computer into target disk mode and then re-download Lion from the App Store and install it to the external volume.
