Yes, it can be operated on battery with the lid closed. It does not need to be plugged in.
i've downloaded insomniax. it works perfectly. many thanks! it's odd that OSX doesn't any such ability built in????

I agree that it would be nice if OS X had an option in System Preferences to determine the behavior when the lid is closed, but if OS X did everything, I guess there would be no need for 3rd party apps.
