iTunes 7 artwork downloaded on in folder or Added in MP3

I love album art work. However, i noticed a file in my itunes librbary. Are the files downlaoded to the harddrive or acutally put in the MP3?
 
I believe that I read somewhere on these boards that art retrieved from the iTunes Store doesn't actually get added to the audio file, but to a folder in the library, like you are describing.
