Hey friends. I am new, so hello!
I was running Parallels and just came back from sleep mode, and had a pegged CPU and unresponsive Macbook C2D. I held down power button, tried to restart and got Kernel Panic messages.
I have tried the following:
~Safe mode - shift key: brings me to kernel panic
Starting with install disc-holding c key : brings me to kernel panic
Reset vram : brings me to kernel panic
Passed hardware tests
No drives connected
I seem to have run out of options, what shall I do? I am very computer savvy and have many external hard drives, all USB 2.0, and a mac mini lying around as a secondary weapon. How should I proceed?

Might be dodgy RAM. If you have 2 sticks try booting with just one stick in, then the other (in the lowest numbered bay each time), see if it will boot at all.

I think the MacBook 1GB configuration is 2 512Mb DIMMS so you could try removing one?

If it won't even boot properly from the install CD and it's not the RAM then something is serisouly fried. I'd call Apple.

More info:
I have been trying to eject the Os X Install disc and using single user mode when I try drutil tray eject I get a Bus Error, think this could start narrowing down the problem. I am not a happy user at all. Getting ready to ditch this thing already, I loved it, and now I am about to hate it. Are you honestly trying to say this is bad hardware/faulty?

Please try to understand there are always bad apples (sorry for the pun).
Yes, it could very well be a Logic board issue.
Have you tried the suggestions above?
Also remember, any RAM can go bad at any time, though it's rarer these days.

drutil (and diskutil/disktool) relies on the diskarbitrationd, which does not get loaded when you boot into single user mode. You will need to continue loading the operating system with sh /etc/rc before you can use drutil.

I encountered the very same problem just three days ago when shutting Linux OpenSUSE 10.2 in Paralles: the computer began to slow down until OSX got hanged.
I restarted the machine but got KP, KP, KP... no matter what I did to fix it (CD boot, safe mode, PRAM reset...).
Sad to say, on this morning I brought my MB to the Apple Service.
I can't believe it.
PS - What a coincidence! I too am using a Mac mini as spare tyre... :)
