I'm planning to buy the Touch soon as it would be a long time before an update of it is out.

What are the things I should look out for to make sure that the Touch has no defects?

The serial number and the box art. If the serial number is xxx38 or 1Ax37 it will be fine otherwise the screen will be broken.

but doesnt the update solve the screen issue?

It does, but you never know that mabee it added security, but probably not. If you intend to use 1.1.1 then just get any touch, it dosent really matter. But if you intend to hack it later on then I would not recomend updating anything.
