I don't get how they work. Can someone please explain?

I know that they act as a virtual disk, and stuff though.

Disc images are nothing more than a file that discribes a file system and stores files, with links to the file system. Sometimes compression is used to reduce the overall file size. When you open it, a new fake disk is created in RAM and the files expanded to their original size in the position they are linked.
