Possible? Or do they only accept Credit Card? I have about $2,000 on my banking account.

I used a debit to buy mine but that was in the UK. Don't know if it's different elsewhere

Debit card's should be fine, since they can be recognized as credit cards (i.e. don't have to enter your pin).
Contract's irrelevant.

This is great cause my b-day is tomorrow and my parents are bitching that the contract will be under their CC and what if we can't cancel the contract and what not.

Just to clarify, you don't link your account to a credit/debit card at the time of phone purchase. You will be sent a bill for AT&T service.
You can set up your account to automatically deduct payments from a credit/debit card, or even a bank account, but I strongly encourage you not to do that.

I see, what are the methods of paying the bill? How would i do that(besides what you said setting up my bank account to deduct.)

Mail in a check, pay online by credit/debit card, auto-pay from credit/debit card (and maybe bank account).

I bought mine with my BofA Visa DEBIT card, no issues at all.
Why would you think this would not be acceptable???
Purchasing the iPhone has nothing to do with the AT&T contract/billing payment method.
You will get a normal AT&T bill in the mail each month and can pay that however you wish.

Well i remember people saying you could only buy an Iphone with a Credit Card, you were not able to pay by cash or gift cards anymore.

ATM/debit cards, which I think most of us are referring to, are basically like credit cards at this point. I don't think you can use an Apple debit gift card to buy one.

I'm pretty sure, when I was in the Apple Store buying my phone, that they were selling gift cards for iPhones (so people could give the card as a gift and then the recipient could go and activate it).

But wouldn't the person with the gift card need a debit/credit card to activate it? Don't they need some type of card to go on record for ATT account?

I repeat, NO.
When you buy the phone, a credit check is run on you to make sure that you'll be able to pay the bill. You are then sent a bill, with several methods of payment to pay it (including linking a credit card to auto debit).
But no payment methods are placed on your account at the point of purchase.
