I thought that the first generation ipod nano played mp3's but when i try to transfer an mp3 from my library to my ipod nano it says it cant do that because it doesnt do that format? Is that correct or is something wrong?
 
What exactly are you trying to do? iTunes and all iPods support MP3s so the MP3s should sync over when you sync your Nano.
 
I think it may have a maximum bitrate. Reencode in iTunes and try again. I used to have one at it played MP3s with no problem.

that's not an mp3, it's a streaming audio file. the iPod will only play mp3 files, not streaming audio.

Exactly. You need the actual mp3. Also, you can reencode by right-clicking (or control-clicking on a notebook) and selecting "Convert to MP3".
