Here is the step by step guide about how to make custom ringtones for iPhone using iTunes:
http://www.softdiggs.com/howto/create-custom-iphone-3gs-ringtones-using-itunes.php
The guide works with the lastest version of iTunes and the newest iPhone 3GS.
Great tutorial that I'd like to share with you here.

This worked once for me (I successfully added one song as a ringtone) but then I started to have a problem: I could not drag the converted AAC file to my desktop.
When I drag it, the little green + sign shows up, but when I drop it onto the desktop, it does nothing.
Anyone know why this is? Did they disable this feature in the newest version of itunes? Because I updpated in the middle...

Nope, they haven't disabled it. There's no reason for them to. Not sure what you are doing wrong though. Try again?

I do pretty much exactly that, except I don't drag the file onto the desktop. I just delete the file from iTunes BUT KEEP THE FILE, don't "Move to trash" or whatever it says. Then just navigate to it in Finder or Windows Explorer change the type to .m4r and double click it to add it to the library. I've made 56 ringtones this way. Oh, don't forget to undo your changes to the start time and end time. It might piss you off when you start listening to 25 seconds of the song.

I followed all the instructions for making a custom tone changing the file to an m4r and the ringtone shows up in the ringtone section of itunes, however after I sync it is nowhere to be found on the iphone. Is it not reading it during the sync? There is no custom folder at all on my iphone (3GS)

Just to be sure, you don't have it under Settings>Sounds>Ringtone? You might want to try a resync and make sure you selected the ringtones to sync. Do a manual sync and you can just drag the ringtones to your iPhone.

What's frustrating is that the method cannot work for the M4P songs in iTunes.

The guide site also reviewed several iphone ringtone maker tools. anyone interested in it can go and take a look.

Has anyone encountered the problem of the m4r ringtone failing to sync to iphone, though it plays well in itunes?

It is very frustrating that the free iTunes method only works for DRM free songs. There is lots of music in my iTunes library that is DRM protected.

I've tested this method in iTunes 9.0 and iPhone OS 3.1.
It worked nice!

I know a software that can be used to compose iPhone ringtones by yourself. It supports kinds of musical instruments.

Holly crap! I was going to make a snide comment about using the edit button but these are all spaced apart.
Anyway, the Garageband Method works great.
Also, if your phone is jailbroken there is an app called MyTones for creating ringtones from songs that are already on your iphone. Works well. Drag the start and end points and hit the create button.
As for DRM songs... Apple sells ringtones too. Sometimes for more than the songs themselves. So I don't think they are going to let you make your own ringtone by bypassing DRM. Shouldn't effect new iTunes purchases which are now DRM free.
Also, there is plenty of software to get rid of the DRM which would let you make your tones. One of such program is... iTunes!!!! :D
Get a CD-RW
Burn all your DRM songs (or 80 min of it at a time) to the CD-RW as a music CD
Put the CD back into your computer.
Rip the tracks with iTunes
Songs are now DRM free! Enjoy your ringtones!
