I have a 1st gen iPod Touch and I have used an iPad. With the iPad, you can set a custom background (not just when the screen is locked), and with the iPod Touch, it doesn't seem like you can. Am I correct in saying that you can't change the background on a 1st gen iPod Touch?

No, not without jailbreaking. Sorry.

iphone OS 4.0 will let you do this (once it comes out), but i'm not sure that OS can be installed on the 1st gen touch?

No, OS 4.0 cannot be used on the 1st generation. Even with the second generation with 4.0, you cannot change your background.

Jailbreak it! I've got the same device, and it's worth it to squeeze out every last bit of potential it has.

Nope.

First gen cant have a background, unless its jailbroken.
