Mine is set to 1024x728, I believe. Is there any way to get a higher resolution? Or can 12" only be 1024x728?

The text will be pixelated if you choose a LOWER resolution (like 800x600). If the resolution is higher, the text will be smaller and less pixelated. Mac OS X smoothes fonts that you can't read though. Higher resolutions on the same size screens just means smaller pixels on the screen, which will make things less funny.
A 12" widescreen display will have a different screen area than a 12" 4x3 display though.
