"Use this setting to require a specific code to AirPlay to the Apple TV. When an AirPlay-enabled device attempts to connect to an Apple TV with Onscreen Code enabled, enter the passcode shown on the TV into the device that’s attempting to connect to the Apple TV."

It is to allow AirPlay from other devices, but restricts it to those who can physically see the TV that the Apple TV is connected to.

It lets your guest AirPlay to your ATV, but not someone else who may happen to be on the same network. If they can't see your TV with the code, they can't hijack your ATV.

It's very useful in a dorm or apartment type environment where everyone is on the same network and there are multiple ATVs. Without turning that on, your show or movie can get interrupted by somebody else quite easily. Even worse, they can't tell that their content is going to your TV so they keep messing around.

For your own devices, use the Password feature for permanence and not having to put the passcode in all the time. The code is still good for guests.

If you are on your own closed network, it doesn't make much difference, which is why it's an option to switch on or off.
