I recently purchased a time lapse camera.

It creates AVI files.

What is the best type of file to convert it to so it works with iMovie ?

I will need to be able to edit out the night scenes for all the days it recorded.

I did not see a option to do this with iMovie. Is it possible ?

Is there a better application to do this. Maybe one that does not require me to convert from AVI ?

I can't afford final cut.

Open your avi files with MPEGStreamclip.

Use the Export to Quicktime option and choose the Apple Intermediate Codec option from the Compression options. iMovie is set up for this.

When you've imported your video into iMovie, just selected the bits that you need and drag them into a new Project.

Whichever editing app you use, it will either need the avi file converting, or will have to do it itself.
