I think it may be old news as far as iMac's go...

If it does, then how do you activate it? I took a few pics using photo booth just now and they are still 640*480 px in size.

I think photobooth automatically takes pics in 640x480. Maybe iMovie is different?

Edit: maybe in Leopard apps like PhotoBooth and iChat will take advantage of the 1.3MP camera
