Can an iPhone without a service contract be used?

Hi, I have the opportunity to buy my friend's iPhone 3G for $100. I currently have an iPod touch, but would like to be able to use the camera, and GPS that the iPhone has. He is upgrading to an iPhone 3GS, and I would assume transfer the contract to his new phone. My question is whether or not I would be able to use this iPhone 3G as an iPod touch, with more features? Would I need to jailbreak it to use it this way?
