It's a hardware issue. Looks like the LCD is on it's way out.

If you have Applecare, return it to Apple and get it replaced.
 
Looks like you may have a crack in the LCD panel, it will get worse over time until the bottom half of the screen turns completely white.

As it is a second gen it is most likely out of warranty so repair by Apple or other commercial services will cost the best part of a new one.

Alternately you can pick up parts for the 2nd gen very cheaply on ebay if you feel up to trying to repair it yourself. The repair requires no soldering and there are some good dismantle walkthrough videos and guides available with a bit of Googling.

Aside from the LCD panel you would also need to pick up a new midframe bezel as it will get stretched an torn when you dismantle. The tricky part is having to cut out and refit your old home button assembly into the new bezel before sticking it back onto the digitizer. In all honesty it is much much easier to just buy a complete pre assembled (digitizer\bezel\home button flex) replacement front panel and all up with the LCD should cost you under $30 shipped.
