So last Sept when I bought the 3G I got apple care with it...

I have dropped the iPhone a few times and the back is a bit dinged up, but I did notice a crack around the vibrate switch, that extends all the way around it.

Would my AppleCare cover me and would I get a new replacement iPhone...Would they allow me to upgrade to the new 3GS instead of the current 3G, or would I get the option to pay a bit less to upgrade?

Also...would I be better going into AT&T store where I bought this to ask, the Apple Store, or just call Apple directly?

No, they won't allow you to upgrade to the new 3G S, but they'll replace it with another 3G if you can show dropping it didn't cause the crack (as it's a known issue).
 
they won't let you upgrade but i'd say there is a pretty good chance of getting it replaced
