Does anyone know if it is possible to send an internet connection from my iMac to an iPod Touch over a bluetooth connection. My parents only have one computer (2008 iMac) so no real need for a wireless router and my brother has a 2G iPod Touch. The cable modem is directly connected to the iMac and I want to send internet to my brothers iPod. . .

Any help would be greatly appreciated.

Unfortunately not. Right now the bluetooth on the iPod touch is only capable of working with wireless headsets.

Not over Bluetooth, but over WiFi. Just enable Internet sharing in system preferences on the iMac and it should work. The Mac basically acts as a WiFi router then and creates a wireless network which the iPod can connect to.
For me it works beautifully with my MacBook and 1G touch...
