I got MountainLion and need to restore to an earlier point since something seemed to have glitched up the entire OS but it tells me I don't have enough space?? That makes no sense since it's gonna replace everything anyway plus it seems to be a glitch because it doesn't even state how much space I need. I also remember doing a restore in the past despite not having much free space.
 
Yes you can. Option key boot to the TM backup disk then use Disk Util to erase the drive to Mac OS Extended (Journaled). Then click restore and you will get a screen like this where you can pick the restore date you want.

Edit: Are you really on a Time Capsule... or is this a local Time Machine backup? If on the TC, you will need to go to recovery and restore through there the same way.
