Convert to 128 kb/s option gone?

I just received a 16gb iPhone 3GS and when I went to sync music I noticed to option isn't there. Where did it go, or how can I do this manually? My library is 256kb/s at 13.5gb, however, at 128kb/s it only takes around 7. Thus my issue.

Or do I have to sync my music first to "unlock" the option?

Any help is appreciated
