Or does it act like Front Row and play movies in your Movies folder?
 
Well anything in your iTunes libary can be stored on an apple tv and played like Front row, you can usually convert movies or tv shows to a format that will play on iTunes. Or rip a dvd and put it on itunes which I think is legal aslong as you use it for personal use and not sell it on or anything.

my guess is u need to convert ur videos to compatible formats(H.264 officially,xvid/divx is supports through open ATV box hacking) and import them into iTunes.
