My toddler often picks up my 7 while it is on a table or charing and sometimes presses the home button, sometimes enters some numbers as a passcode and sometimes does nothing with it. Sometimes the phone locks him out after multiple attempts. What will happen if he does this with an X? Will it automatically lock him out after looking at it for a period of time? How does this work?

I believe that’s exactly what happened during the keynote presentation. The phone accidentally attempted too many Face ID unlocks during the stage setup, so it then required the passcode once it was time for the actual demo.

Yes, it will require a passcode after I believe 3 failed attempts (I may be wrong on the exact number). I would expect that incorrect passcode attempts after that will behave the same way as it does in other models.
 
It will revert to the passcode entry page after it fails to authenticate your face. Then after about 15 failed attempts it will lock the phone. (I just tested it for you).

What is the process of authenticating a face? If my toddler simply picks it up and looks at the phone is that enough to begin the authentication process? Does he need to look at it without moving his face for a set amount of time, etc.?

It will start process right away. There is no requirement to be still or “not moving (his) face”: Face ID works fine for me while chewing food, drinking tea, looking around, wearing sunglasses and hats, adjusting said sunglasses, and so on. The regular user of course can adjust the attentiveness required (eyeballs open and on device or not) but that won’t be relevant for the non-regular user.
