I just got a 20" iMac and the DVD player makes the video either hyper-pixelated or really grainy. Is this because it is LCD or is it a software issue? How sharp is the image supposed to be?

Without knowing the source of the DVD, we cannot answer that question.
 
Well DVDs look pretty crappy on my 20" Apple Cinema Desplay. I believe it's because of the pixelly/sharpness of the LCD vs. CRT. You just have to sit back a few feet. If you were to run the DVD at 'actual size' it would look great.(But why would you, it would be tiny)

I'm not a huge fan of LCDs at this point. For something like DVDs, CRTs blow them away. (But hey, just my opinion)
 
They were standard movie DVDs.

I think decksnap's right.

Though for Boogie Nights, the pixelisation of all the different blacks was brutal during the newline logo. But yeah, from far it's fine.
 
I thought that the "pixelation" of dark colors on video was caused by the fact that there isn't a large range of "color" available in that range.

One thing I noticed long ago was "red" seem to pixelate more strongly than other colors.
