Will everything work fine if I record directly to my external drive? Can it handle the transfer speeds? Anyone doing this?

I wouldn't see why you couldn't. The only thing I can think of is the constant hard drive activity which might create excess heat, but I think it will be just fine. I stream 4GB files from my external hard drive all the time and no problems. I think you should be fine.
 
That's my exact set-up. All of my EyeTV recording goes to my external drive rather than on the Mini's HD. Works perfectly fine.

For what it's worth, my external drive is a Mini-Stack (the orginal, not V2) and I connect to it via the Firewire cable rather than USB.
