I've got a jailbroken 5.0.1 untethered itouch 4th gen and I want to remove cydia and all the tweaks/apps and start with a fresh ipod with factory settings/defaults. When I plug the ipod into itunes and click on restore to factory defaults, it says, "All of your media and data will be erased and the newest version of the ipod software will be installed."

I don't mind updating, but when I click next, ipod touch software update pops up first, if I click next, will it update while it is still jailbroken, and then restore to factory defaults/settings? if it does, is it safe to do?

Thanks for any advice/info given in advance.

Yes. It's perfectly safe.
