I posted this in the macOS subforum as well, but thought I would include this here for anyone else plagued by this problem.
For months now, across multiple versions of macOS and watchOS, I encountered an issue with the Unlock w Apple Watch feature. Everything was set up correctly, but instead of displaying the "Unlocking with Apple Watch..." prompt at the login screen, it would just go straight to a password prompt.
I tried all manner of troubleshooting to isolate and resolve the issue, and curiously the solution was a simple one in my case: Unplug the MagSafe charger from my MacBook Pro. Upon sleeping/waking the Mac, the feature began working again immediately! It still drops out on occasion, but this solution gets it working again every single time without fail.
I usually keep my MBP connected to power while at home, so I'm not sure if it is magnetic interference or what, but this seems to do the trick in my particular case.
Thought I would share here for any other Watch/Mac users still plagued by this issue.
