The photo in this article about Continuity, (which may have originated from an Apple ad but I'm not sure), seems to show an iPhone with a full screen caller photo, which I understood was discontinued after iOS 6.

The Mac in the photo is running Yosemite, so it is surely fairly contemporary.

Have they brought back full screen caller photos in iOS 8? (I can't tell myself because I've only got an iPhone 4, which won't upgrade to iOS 8 of course.)
 
Yes they did bring it back. I switched my callers back to the smaller photo though.
 
So how do you set up the phone to show full screen photos again?

IIRC, you just go into the contact, edit, edit photo (don't have to do anything to the picture itself), then save.

I would also like to know this as I prefer the smaller pic rather than full screen.

for the small picture, you have to go into iCloud.com and add the picture to the contact there. A little more effort and difficult but I got mine to work.
