I'm upgrading from the 25GB to Seagate Momentus 500GB 16MB 7200 RPM. So once I install the now drive and install the OSX do I just run the time machine to back it up with my apps and files?

Basically yes.

You need to format the drive first. Then install the operating system. Then after osx is installed it will ask you if you want to restore and you can point it to your time machine drive.
