My sister's macbook has been fine. 90% of her music is backed up.

Yesterday she went to bed with a 60GB HD with 9.2GB left, now its the same.

Her desktop background was not a file on the computer, but an internet image which was right clicked -> Save as desktop background. Her dock used magnification and was around half of the original size.

Her specs are the same as mine (See sig)

She wakes up this morning and switches her macbook on. There is the default blue wallpaper. Her dock has all her regular applications on it (except dashboard is there, which wasn't previously). Her dock is the default size with no magnification. All her documents are there, along with photobooth pictures. Her settings (e.g. the battery used to display time left) are gone. Her hot-corners do not work. Parallels still opens, but asks for a fresh install of windows. Spotlight cannot find her music - even though her remaining HD space is the same. I restarted and repaired permissions (there were things to repair). I booted from the OSX install disk for repair disk (nothing needed to be repaired). Her username is the same.

Please give advice, we are desperate and do not know what to do.

TURN IT OFF!!!!!! The more you use it the more chance you have of loosing everything!

Try and go into FireWire disk mode, and see if its actually still there but DO NOT BOOT FROM IT!

How, and what is this?
By the way, not all her stuff is backed up, just her music folder.

ADDITION: All her firefox bookmarks have gone.

seems to me only preferences files are corrupted, she didn't actually lost any data?

No.

We decided to reinstall the OS, she didn't want all the hassle. I'm sure her files were buried somewhere, but she is willing to spend her time rebuilding. Oh well...Thankyou for your help.
