I don't have the install disc anymore (have no clue what I did with it), but I want to restore my mac to factory because I'm selling it. I formatted my external HD to exFAT today and placed the OSX Lion file from the App Store on there. If I erased everything on my internal HD through Disk Utility, would it be possible to install the factory stuff from my exFAT formatted external HD?
 
Unlikely.

Most Macs will only boot from HFS+ formatted volumes over USB.

You can create such volume from the download, but you need to still have OS X installed and need to wipe at least part of the external drive.
