The photos looked perfectly scaled in Photos app, but when I set them as wallpaper, they become distorted, blurry and completely zoomed in.

First time using iOS 7 on iPad Air and would appreciate some guidance as to how to fix this.

Please help ... Unhappy camper here!

Settings/General/Accessibility & turn Reduce Motion to Off. That not only stops the zooming in while setting wallpapers but also changes the appearance of how apps open from the zooming-in to just fading... Hope this is what you were asking about. I hope Apple splits the 2 settings up here before IOS 7.1!!!
 
My Reduce Motion has been off since the start, and I still can't zoom out of Photo's that I try and set as wallpapers. Didn't have a problem in iOS6 and this is one of the first bugs I noticed with iOS7.
 
Try resizing your photo. The new iPads with a retina display use a 2048x1536 size. The old iPads use a 1024x768. There's an app called Image size that works well for resizing.
 
There's an app in the app store called Wallpaper Fix. It costs $0.99 but it really works, my wallpaper is perfect now :)
