Here's how to setup deleted emails on iOS:

On the iPhone, in Safari go to m.google.com/sync

Login and choose iPhone in the manage devices screen. Under settings on that screen, choose 'delete email as trash'. This is how its done using Exchange on gmail for iOS.
 
Does setting up through MS Exchange offers any benefit over the default mail app?
You're not setting it up "through Exchange". Either way you're using the default mail app. You're setting it up as Exchange (i.e. using ActiveSync).

Benefits are push, contacts and calendars sync.

but it doesn't show the emails :confused:
Are you sure mail is selected? Verify under Settings->Mail, Contacts, Calendars and then select your gmail account.

Earlier I had selected Gmail and it works fine except that you can't delete an email as in the case of yahoo mail. So this time following the instructions in the above link, I selected Microsoft Exchange and then enter the gmail id. So once its done it shows MS Exchange under accounts but when I click on it, there is no emails there. Do I need to delete gmail from accounts in case its checking for duplicate emails?

I have been using Gmail via MS-exchange or better named Active-sync since it was available. If you google gmail exchange setup for iPhone you will find the steps required to get it done. Only newer email will be available, but you can change that setting..... after you set it up, choose the Gmail account in the mail settings, and select the Mail Days to sync.

And as I mentioned earlier, setup the m.google.com/sync options for deleted email.

Perfect ! Works seamless delete does now go to trash instead of archive. Could not stand archiving prior to this set up. Thanks again for the tip.

For some reason it doesn't allow you to delete email from gmail account but gives option to archive, where as, on yahoo mail you can, so I was trying to setup through Exchange.

Do a forum search. This has been explained in several threads before.
