I have some confusion about iCloud, Time Machine and what is backed up and I'm really worried about losing my files.

i) If I put files into iCloud Drive on my macbook, will they still be backed up by time machine? (i.e. if Apple ever accidentally erase my files in the cloud, will I still have a local copy backed up to time machine?)

ii) I use iWork a lot and all the files are in the cloud. Are they also backed up locally to Time Machine on my macbook?

I'm not sure how the whole system works together... ><

Yes to both... all iCloud Drive is is a special folder at ~/Library/Mobile Documents that syncs to iCloud and TM backs up that folder.

If you option click the Go menu then select Library then go to Mobile Documents you will see it is the same as the iCloud Drive folder.
