Just bought a PAYG iPhone 4 on O2. Can I put my contract O2 sim in and use that without jailbreaking? I appreciate I will need a microsim.

Yes, it will be fine. The phone is only carrier locked; no further restrictions are placed.
 
I see that O2 is now selling the iPhone 4 as PAYG for £495. You do realize that you can get a factory unlocked one that will work with carriers all over the world for £499 at the Apple Store.

For the extra four £, I was able to use mine in the USA on ATT, and while I am currently quite happy with my no-contract Simplicity iPhone plan at £20, if somebody here offers something better, I am free to switch.

If you got your phone within the past 14 days, it's something to consider.
 
Make sure your contract has enough data allowance. When I did this they kept telling me I had the web daily thingy which should have capped usage at £1 a day. Then they changed their minds and gave me a monthly bill of £250. If your tariff doesn't have enough data have a look at the web bolt-on

or you can always turn off data on 4.0 (in the settings) then you can just use wifi for free data.
