I bought an iPhone on day one(June 29th 2008). I recently sold it on eBay. Now its been only a year into my contract and I dont have the iPhone in possesion anymore.
Will I be able to upgrade to the 3G iPhone even though I dont have the actual phone in possesion or will I have to pay an ETF before I can sign up for a new contract.

You are eligible for an upgrade regardless if you have your phone in your possession.
 
You can get the 3G iPhone without paying the ETF, but you will have to sign a new 2-year contract with AT&T. You would be eligible for the low 3G iPhone pricing
