My ipod touch 3g clad in a leather case was in a pocket of my backpack and I guess the zipper wasn't zipped all the way because everything in that pocket was moist, including the ipod touch.

Fortunately my ipod is still functioning perfectly EXCEPT the speakers are not working! All i hear is a crackling sound.

There is no water damage because the litmus paper is still white.

Is there any way for me to get the speakers working again?
 
There is a way to revert all water damage, providing it wasn't damaged too severely. I've used this to fix my phone before after dropping it in the toilet (don't ask). Might be a little excessive if it's only your speakers that are messed up.

Put your Touch somewhere where you wont be tempted to touch it, and walk away from it for a week; preferably a dry, warm area. The more you use it though, the more of a chance you'll have of messing it up even more.
 
turn it off and stick it in dry rice..

let it dry for 48 hours at the minimum..

Turn back on..
 
FYI just because the moisture sensors weren't set off doesn't mean that there was no water damage.
