I have an old 2006 Macbook that i want to repurpose for my older sister, but having troubles with the reinstallation process. The discs are no where to be found.

How can i go about with the reinstallation?

But i'm wondering could i install Mountain lion instead, and if so how?
It has a 2.0 GHz Intel Core 2 Duo with 4GB of DDR2 Memory, would it be advisable to run Mountain Lion or go to 10.6 or 10.7?
 
That machine does not meet the specs for Mountain Lion. At this point your best bet is just to call Apple at 1800MYAPPLE and for $19.99 they will sell you a DVD installer for Snow Leopard 10.6.

What OS version is on there now? Given this is all in the family, you could just create a new user account for her, then login to that account and from there delete your account. That would wipe all your personal data and give her a fresh account to start with.
