I have a 3G i was going to sell on ebay since i upgraded to the iP4. I went to restore the phone through iTunes to wipe out the info and it seemed to want to update the firmware to iOS4. Since i did not want it to do this in case someone wanted to jailbreak it, i decided to disconnect it from iTunes and restore it from the settings in the phone itself. When i power the phone on now, it's asking to plug it into iTunes to set up as a new phone.

At this point i want to give the phone to a friend so they can use it as an iPod Touch...or maybe jailbreak and use on TMobile.

When i plug this phone into iTunes what should i do in order to give this to someone to use this way?

Find the appropriate firmware file online. Download it, then when you go to restore it, I believe you alt+click restore to choose your own firmware file.. This should let you restore to 4.0.1 or below.

You should choose set up as new phone.
If you choose restore to backup, some of your stuff and jailbreak remnants will go back on phone.
