A friend just told me he read somewhere that if you cancel service with AT&T, your iPhone can not be used a iPod only...kinda like a Touch. Is this true?
 
No it's not true, you should be able to use the iPhone as a Wi-Fi iPod. People did this with the original iPhone when the 3G model came out. They either gave them to their family members to use as a phone or iPod, or they used them as a Wi-Fi iPod for themselves.
