Possibly(probably) a silly question, but here goes..

I've got a full o2 iPhone contract, if I just go to the Apple store and buy a PAYG 3G iPhone and put my existing SIM in there will everything work ok? Or are the PAYG models just designed to work with a PAYG SIM?

O2 did an iPhone 3G upgrade for existing iPhone users when the 3G came out. Try to call O2 and ask for an upgrade...

If your contract is still going, I think it should work. I'm using my O2 contract (which is O2 35, not the iPhone one) with iPhone 3G PAYGO. Everything works perfect (only the visual voicemail is missing).
 
If you don't want to renew, I'm pretty sure, that you could run your existing one with the 3G, and after expiration, just pop in the paygo sim and keep your old number (call O2, they'll do this without any problems).
