you should be able to partition the ext HD using disk utility

The ext Hard Drive already has stuff on it. Should I just go out and buy a small 40GB HD?

Buy a new drive, or use iPartition.

you can partition drives using the mac os x install cd.

note: you can only run an OS off an external Hard drive if it's interface is firewire, not usb.
