While driving, my U3 will periodically display the hand-off or connection prompt animation. My watch will vibrate, the screen will display the grayed out watch-to-watch animation, followed by the watch-to-iPhone animation. My device's bluetooth and WiFi are active. Watch OS is 26.0.2. iPhone OS is 26.0.1.

I'll restart both to see if it's a gremlin or not. Meanwhile, any idea why this is happening?

not sure I've ever had this happening, so it is not the watch locking up due to loose band or such?
which iPhone model? are you using wireless CarPlay? how did you setup the U3, as new or from backup? any other times when this happens or only during driving?
 
It happens in the car and at home. Could it be that it's trying to connect to my wife's iPhone or her SE watch? Mine is the 13 pro Max. I use wireless Carplay. Set up as new.

So I assume it's still happening after rebooting both watch and phone? Sounds like WiFi or Bluetooth issue.
Did you have a watch before? Any issues with it like with the U3?

If you're within the return window, I'd get a new one, if not, contact Apple support, could be HW related
