Hi

I want to give my 02 UK Pay Monthly iPhone 3G to a friend when my contract finishes, who is on Pay As You Go 02-UK. If they put their O2 PayG sim in the originally contract-bought and 02 locked iPhone 3G would it work?

Yes, any O2 SIM will work in any UK iPhone
 
To activate the phone you mean? No, you can just swap the SIMs and it will work.

Upon inseretion of the new SIM card, the new owner will need to connect to iTunes to let the server and carrier know of the new owner.

Hmm Well what I mean is, I have noticed that when i swapped my sim in the iPhone 3G with another 02 sim I had lying around (I was just playing about :p) It came up with the sync with iTunes and Emergency Calls only screen.

Subsequently, I panicked :D and put my other sim back and it connected as normal and the previous screen had gone and everything was normal.
