In my MK1 iPhone (iLiberty broken) I have my pay monthly O2 sim with unlimited data plan, this previously worked on a 3G phone so is a 3G sim.

If I put this into a new iPhone will I have full functionality?

Will I incurr any problems when I synch with iTunes?

Anyone tried this?

At the moment you will have a problem trying to activate your 3g iphone, and getting a 3g iphone, because you WILL walk out of the store with a contract as well as the 3g iphone.

I gave my unjailbroken iPhone to my gf and she had no problems activating it with her o2 paymonthly non-iPhone sim. I think as long as it's activated first by an iPhone o2 sim you won't Have a problem with other o2 sims

That's correct, are you still able to activate a 1G iPhone when you have got a 3G iPhone contract ?
