My sister upgraded her jailbroken iphone to ios4 using itunes by mistake (not much of a techie). Now the issue I have is that the iPhone keeps going into DFU mode (with the itunes icon on the screen) yet in itunes it keeps saying that the sim card inserted in this iphone does not appear to be supported. Appreciate your help on how to get her iphone working again.

Sounds like she may have lost her unlock ??
 
She has an iPhone 3GS and yes it was JB and unlocked before the update. Apologies for not posting earlier.

Yep, she's SOL now unless you had SHSH's saved thru cydia for builts 3.1.3 and below in order to downgrade.
Rule number 1 tell your sister. You never update a JB and unlocked iphone with official software thru itunes. It will ALWAYS lock up again.
Lesson learned, all she can do now is wait till a new JB is out for 4.0
