Hey guys,
Quick question here. What I want to do is back up my current Mac mini (160GB hdd) with Time Machine. I then want to upgrade the system drive in the Mac mini to a 320 GB drive and restore from the Time Machine backup with all my programs, settings and files. Will it work even if the back up and restoration drive sizes are different?

yes it will work fine, it's not about what the drive size is, it's about how much data you have on the disc, ;)
