I have an iphone 4 that was jailbroken with jailbreakme.com many months ago. I'm still running 4.0, and really need to update my phone.

I am just not sure of the updating process and how to do this without screwing up my jailbreak.

Any help is very much appreciated!

You'll hve to re-jailbreak no mtteer what because updates do a full restore of your phone. I wouldnt update. There's no untethered jailbreak for 4.2.1 yet.
 
So it is simply not possible to keep a jailbreak and upgrade software....

For future reference, should I have upgraded software right before 4.21 came out?

Well 4.1 did have an untethered jailbreak, so you could have still been jailbroken on 4.1. Depending on if you clicked the "Make My Life Easier" button in Cydia you may still be able to update to 4.1.

Correct. Every time you upgrade or restore your firmware you have to jb and install all your jb packages again.
Like said above 4.2.1 is tethered.
You can update to 4.1 if you have shsh blobs on cydias server. Open up Cydia and look at the top of the page.
 
Is this the same for ipods? My friend's ipod 3g was jailbroken on firmware 3.0(can't remember the exact firmware). I helped him update to version 4.1 and he does have SHSH for firmwares 3 until 4. But, I didn't update his ipod with tinyumbrella or anything. I just did a shift+restore with itunes. Does that mean I don't need to use softwares like tinyumbrella to access the SHSH on cydias server? Or is it just because he's using an ipod?

yes it's basically the same except of course you don't have to worry about unlocking or basebands. ipod has there own hack section that you can find more info about your ipod.
 
Cydia has indeed been storing my shsh blobs. So, now, how do I upgrade to 4.1?
