I CANNOT  seem to find where the application is that takes the album art from my iTunes and uses the covers to form a cool collage as my laptop's desktop wallpaper.

I'm referring to the one that takes up the whole screen, and then at random intervals the album covers rotate in a 3D style to turn into other covers.

Can someone help me find this?

I think that you're speaking of the screensaver named iTunes Artwork. Look for it in your System Preferences.

If you want to turn this screensaver into your wallpaper, you could try Wallsaver.

find a widget called "wallsaver"
it allows screensavers to be set as wallpapers and you can use it for the album art thingy, it looks nice as a wallpaper;)

Is it possible to automatically make the cover art of the album currently playing in iTunes the wallpaper?

No but if you're in cover art view, you can maximize the album cover photo and if you turn off the screensaver, that cover will remain and change as the songs/album changes.
